Convert Your India Contractors to Full-Time Employees Without an Entity
Last updated: October 19, 2026 · Reviewed by the Husys India EOR Payroll & Compliance Team
When an India contractor works full-time, only for you, under your direction, Indian law can treat them as an employee, with unpaid PF, interest and damages going back up to five years. Husys converts them to compliant employees on its payroll, without an Indian entity, so the exposure stops growing.
Key facts: India contractor misclassification in 2026
- The contract's label doesn't decide status. Indian law covers anyone employed directly or through a contractor, on express or implied terms.
- Authorities apply three tests: control, integration and economic dependence, restated by the Supreme Court in 2025.
- PF dues can be assessed for up to 5 years back, plus 12% annual interest and damages.
- Since 17 September 2026, new PF exposure builds at up to ₹6,000 ($68) a month per contractor; the employer owes both shares.
- 81% of contractors US clients asked Husys to convert worked full-time for that one client; median back-PF exposure $1,300.
- Through an EOR, a contractor can become an employee in 8 working hours once documents are complete, with no Indian entity.
Are your India contractors actually employees?
Indian authorities look at how the work actually runs, not what the contract calls it. Each statement below maps to one of the tests they apply. Tick every statement that is true for a typical India contractor of yours.

How do Indian authorities identify a contractor as an employee?
Indian authorities identify an employee-like contractor in six stages: a trigger brings the relationship to their attention, an inspector collects records, and a senior officer applies legal tests in a formal inquiry before ordering any dues. The label in the contract does not decide the outcome. The law covers anyone employed "directly or through a contractor", on terms that are "express or implied".
The process, step by step
- TriggerCase comes upMost often a worker's claim after an exit or a dispute over pay or PF.
- InspectionRecords collectedAn Inspector-cum-Facilitator questions workers and copies wage and attendance records.
- NoticeInquiry openedThe employer gets written notice and the period under review.
- InquiryTests appliedAn Authorised Officer applies the control, integration and dependence tests below.
- OrderDues decidedA reasoned order sets contributions, 12% interest and damages.
- AfterAppeal or recoveryAppeal with 25% deposited, or dues are recovered like a tax demand.
Who the authorities are
| Authority | Who acts | What they decide |
|---|---|---|
| EPFOProvident fund | Inspector-cum-Facilitator; Authorised Officer (a senior Group A official, usually a Regional PF Commissioner) | Whether PF applies to the person, and the dues, interest and damages owed |
| ESICHealth insurance | Inspector-cum-Facilitator; Authorised Officer | ESI coverage and contributions, through the same process |
| State labour department | Inspector-cum-Facilitator; Labour Commissioner | Wages, leave, holidays and shops and establishments compliance |
| Labour courts & tribunals | Presiding judges | Worker disputes over termination and dues; appeals against assessments |
| Income Tax Department | Assessing Officer | Tax withholding and whether India-based people create a taxable presence |
The tests they apply
| Test | Question asked | Evidence they look at | Leading case |
|---|---|---|---|
| Control | Do you decide what work is done, and how? | Task assignment, managers, set hours, leave approvals | Dharangadhara Chemical Works (1957); Shivanandan Sharma (1955) |
| Integration | Is the person part of your core business? | Org chart, team channels, company email, ongoing product or support work | Silver Jubilee Tailoring House (1974) |
| Economic dependence | Does the person depend on you for a living? | One client only, fixed monthly pay, no business of their own, long tenure | Multifactor test, restated in U.P. Cooperative Bank v. Achchey Lal (2025) |
| The contract label | Does calling it a "contract" settle it? | No. Status follows how the work runs, not the document's title | Code on Social Security, Section 2(26) |
Assessments run under Section 125 of the Code on Social Security, 2020 (formerly Section 7A of the EPF Act); inspections under Section 122. Inquiries cannot start more than five years after dues fell due, and the employer must get a written chance to comply before any prosecution. For a US company with no Indian entity, these issues usually surface through the worker or due diligence; ask counsel how they apply to your setup. Law as of October 2026.
What happens if an India contractor is found to be an employee?
If an India contractor is reclassified as an employee, the employer's statutory obligations apply from the start of the relationship, not from the date the issue is found, going back up to five years. The longer the arrangement runs, the larger the bill.
Converting stops new exposure from building up. Any past exposure is assessed case by case with your counsel. Full analysis: India Contractor Misclassification: Risks, Penalties & EOR Guide.
How much back-PF exposure builds up for one India contractor?
Back-PF exposure for one India contractor depends on when each month fell. Months before 17 September 2026 used the old ₹15,000 wage ceiling, so each added ₹3,600 ($41). Months from 17 September 2026 use the new ₹25,000 ceiling, so each adds up to ₹6,000 ($68). Every unpaid month also carries 12% simple interest, and the employer owes both shares.
| Time on a contract | PF owed | 12% interest | Total before damages |
|---|---|---|---|
| Already built up · months before 17 Sep 2026 · ₹3,600 a month | |||
| 12 months | ₹43,200 | ₹2,808 | ₹46,008 · $523 |
| 24 months | ₹86,400 | ₹10,800 | ₹97,200 · $1,105 |
| Husys median at conversion | Between 2 and 3 years of build-up | $1,300 | |
| 36 months | ₹1,29,600 | ₹23,976 | ₹1,53,576 · $1,745 |
| 60 months (5-year limit) | ₹2,16,000 | ₹65,880 | ₹2,81,880 · $3,203 |
| Still building · months from 17 Sep 2026 · ₹6,000 a month | |||
| 6 more months | ₹36,000 | ₹1,260 | ₹37,260 · $423 |
| 12 more months | ₹72,000 | ₹4,680 | ₹76,680 · $871 |
How this is calculated: 12% employer + 12% employee PF on the wage ceiling in force for each month (₹15,000 before 17 September 2026; ₹25,000 from that date), with 12% simple interest from each month's due date to today. A contractor's fee has no salary breakdown, so most tech contractors reach the ceiling; under the labour codes' 50% wage rule, the full figures apply from a fee of ₹30,000 (old ceiling) or ₹50,000 (new ceiling) a month at most. ESI (for wages of ₹21,000 or less), EPF admin and EDLI charges, gratuity and damages are excluded; ₹88 = $1. Illustrative, not an assessment. The free kit below calculates this for your own contractors.
What can you do about past PF exposure?
Past PF exposure for an India contractor does not disappear when you convert, but it stops growing. Companies usually handle it in four steps with their counsel, and the earlier the steps are taken, the smaller the number.
When is hiring India contractors the right choice?
Contracting is a legitimate model in India and the right fit for genuinely independent work. The risk appears when a contractor relationship gradually turns into a full-time job.
Convert to an employee when the person…
- ✓Works full-time and only for you
- ✓Has been with you 12+ months with no end date
- ✓Is managed day to day by your team
- ✓Is paid a fixed monthly amount
- ✓Does core product, engineering or support work
- ✓Has access to sensitive code, data or customers
A contractor setup fits when the person…
- Delivers a defined project with an end date
- Works for several clients
- Runs their own business, often GST-registered
- Decides how and when the work gets done
- Is paid per deliverable or milestone

What changes for the worker when a contractor becomes an employee?
Moving from contractor to employee gives the worker statutory benefits and job security they did not have before. Use this table to explain the change to your team.
| Area | As a contractor today | As an employee via Husys |
|---|---|---|
| Pay | Raises invoices; handles own tax | Monthly salary in INR; tax withheld and filed |
| Retirement savings | None from you | PF: 12% from employer + 12% from employee, on wages up to ₹25,000 |
| Health cover | Self-arranged | ESI where wages are ₹21,000/month or less; health insurance if you offer it |
| Leave | Unpaid | Paid leave and public holidays under state rules |
| Gratuity | None | 15 days' wages per year of service once eligible |
| Notice | As per contract, often short | Defined notice period, protecting both sides |
| Documents | Invoices only | Payslips and employment letter, useful for loans, rentals and visas |
How to put it to your team: "Same role, same manager, same work. You gain PF savings, paid leave and payslips." Husys can join the conversation to answer their questions.
"Employee interactions on the ground are great as if we have our own HR system."
How much more does an employee cost than a contractor in India?
Converting adds employer PF, gratuity provision, ESI for lower salaries, and the $99 Husys fee on top of the current contractor fee. Enter what you pay today to see the real difference.
Extra cost of converting

| Gratuity provision | – |
| Husys EOR fee | – |
| Added per contractor / month | – |
Statutory wages taken as 50% of gross under the labour codes; employer PF on the ₹25,000 ceiling in force from 17 September 2026. Many Indian employers include employer PF within CTC, which lowers the increase. Estimate only; not tax or legal advice.
Worked example (defaults): ₹1,50,000 a month. Wages (50%) ₹75,000; employer PF ₹3,000 (12% of ₹25,000); ESI ₹0; gratuity provision ₹3,606; Husys fee $99 = ₹8,712. Added cost ₹15,318 a month (10.2%), or about $2,089 a year per contractor; $10,444 a year for 5.
Why should you convert India contractors before a fundraise or acquisition?
Investors and acquirers review how overseas workers are engaged during due diligence. Employee-like contractors raise questions about unpaid statutory dues, IP ownership and tax, and unresolved issues can delay a close or change its terms. Converting before the data room opens turns an open question into clean documentation.
- Signed employment contracts
- IP assignment for each person
- Monthly PF and ESI challans
- Past contractor agreements and invoices
- Notice and exit terms
- A note on how any past exposure was handled
Frequently asked questions about converting India contractors to employees
Can a US company hire contractors in India?
Yes. A US company can engage independent contractors in India for genuinely independent work, such as a defined project for a contractor who has other clients and controls how the work is done. The risk arises when the contractor works full-time, exclusively and under the company's direction, because Indian law may then treat the relationship as employment.
What tests do Indian authorities use to decide if a contractor is an employee?
Indian authorities and courts apply three main tests: control (who decides what work is done and how), integration (whether the person is part of the core business) and a multifactor test of economic dependence, such as working for one client on fixed monthly pay. The Supreme Court restated these tests in 2025. The contract's label does not decide the outcome.
Who decides whether an India contractor is an employee for PF purposes?
An Authorised Officer of the EPFO decides, under Section 125 of the Code on Social Security, 2020, which replaced Section 7A of the EPF Act. The officer is a senior Group A official who holds an inquiry with civil-court powers, examines records, hears the employer and passes a reasoned order on whether dues are owed and how much. ESIC follows the same process for ESI.
What are the penalties for misclassifying contractors in India?
If a contractor is reclassified as an employee, the company can owe retroactive PF and ESI contributions, possibly including both shares, plus 12% annual interest and damages on unpaid PF. Gratuity exposure can apply for long tenures. Liability can run from the start of the relationship, and wilful non-compliance can carry criminal liability.
How far back can PF dues be claimed for a misclassified contractor?
Up to five years. Section 125 of the Code on Social Security, 2020 bars an assessment from starting more than five years after the amount fell due. Within that window, contributions are owed for every month the person worked as an employee, plus 12% annual interest and damages.
How much PF exposure builds up each month for an India contractor in 2026?
Since the EPFO wage ceiling rose from ₹15,000 to ₹25,000 a month on 17 September 2026, each month an employee-like contractor stays on a contract adds up to ₹6,000 (about $68) in combined employer and employee PF, plus 12% annual interest. Before that date the figure was ₹3,600 (about $41) a month.
Does PF apply to a highly paid India contractor?
PF is mandatory for employees earning up to the wage ceiling, which rose from ₹15,000 to ₹25,000 a month on 17 September 2026, and for anyone already a PF member with a UAN from a past job. Most experienced Indian tech professionals already have a UAN, so PF usually applies. Higher earners joining PF for the first time can opt out.
How long does it take to convert a contractor to an employee through Husys?
Once Husys has the signed contract and the employee's complete documents, onboarding takes 8 working hours or less. Across 1,800 Husys hires, the median was 6.5 to 7 hours from complete documents to onboarded, and 99.6% were onboarded within 8 working hours. Time before that depends on contract approval and document collection.
Does converting fix past misclassification exposure?
Converting stops new exposure from building up from the date the person becomes an employee. Exposure for the period they worked as a contractor is assessed separately, case by case, with your legal counsel. Husys reviews each relationship at the start and flags where past exposure may exist.
Can I convert a contractor without their agreement?
No. Moving from a contractor agreement to employment needs the worker's consent, because it is a new contract with new terms. Most contractors accept, because they gain PF, paid leave, gratuity eligibility and payslips. Husys can help explain the change to them.
Who owns the IP a contractor created before conversion?
It depends on the original contractor agreement. Check that it assigns IP to your company. When converting, the new Husys employment contract includes IP assignment and confidentiality for work going forward, and your counsel can add a confirmation covering earlier work.
Do I need an Indian entity to convert contractors to employees?
No. Through an Employer of Record, Husys becomes the legal employer in India, so you can convert contractors to full-time employees without an Indian subsidiary. If you later set up an entity, Husys can guide the setup and run its payroll through PEO.
